Babies have the Moro Reflex (also known as the startle reflex) where they feel like they're suddenly falling. As a reaction, babies naturally throw their arms up.
It can also have practical benefits, such as regulating body temperature, preventing overheating, and reducing the risk of Sudden Infant Death Syndrome (SIDS). It can also be beneficial for babies that have reflux, as sleeping on their back with their arms up can help prevent stomach contents from flowing back up their esophagus.
Generally, babies just tend to find the position more comfortable too. When a baby is in the womb, they are curled up in the fetal position with their arms close to their chest. This position is familar and comfortable to babies, so they tend to sleep in it even after bith.
